Example

Let xm>0x_m > 0 and α>0\alpha > 0. A random variable XX has the Pareto distribution with scale xmx_m and shape α\alpha if P(X>x)=(xmx)αfor x≥xm,P(X>x)=1for x<xm.P(X > x) = \left(\frac{x_m}{x}\right)^{\alpha} \quad \text{for } x \ge x_m, \qquad P(X > x) = 1 \quad \text{for } x < x_m. This is a valid law: the distribution function 1−(xm/x)α1 - (x_m/x)^\alpha is continuous and increasing from 00 at xmx_m to the limit 11 as x→∞x \to \infty. Its density is f(x)=αxmα/xα+1f(x) = \alpha x_m^{\alpha} / x^{\alpha + 1} for x≥xmx \ge x_m and 00 otherwise. For k>0k > 0, E[Xk]=∫xm∞αxmαxk−α−1 dxE[X^k] = \int_{x_m}^\infty \alpha x_m^\alpha x^{k - \alpha - 1} \, dx is finite if and only if k<αk < \alpha, and then equals αxmkα−k\frac{\alpha x_m^k}{\alpha - k}. So the mean is αxmα−1\frac{\alpha x_m}{\alpha - 1} for α>1\alpha > 1 and infinite for α≤1\alpha \le 1, and the variance is αxm2(α−1)2(α−2)\frac{\alpha x_m^2}{(\alpha - 1)^2 (\alpha - 2)} for α>2\alpha > 2.

Remarks

The variable ln⁡(X/xm)\ln(X / x_m) is exponential with rate α\alpha, since P(ln⁡(X/xm)>s)=P(X>xmes)=e−αsP(\ln(X/x_m) > s) = P(X > x_m e^s) = e^{-\alpha s} for s≥0s \ge 0. The law is scale free in the following sense: for y≥xmy \ge x_m, given X>yX > y the variable XX is Pareto with scale yy and the same shape α\alpha. It is the basic example of a heavy-tailed law, with a tail that decays like a power of xx; only the moments of order less than α\alpha are finite.
