Geometric Brownian motion

Builds on Wiener processExponential function

Definition

Let (Wt)t≥0(W_t)_{t \ge 0} be a Wiener process, and let μ∈ℝ\mu \in \R, σ>0\sigma > 0 and s0>0s_0 > 0. The geometric Brownian motion with drift μ\mu, volatility σ\sigma and initial value s0s_0 is the process (St)t≥0(S_t)_{t \ge 0} given by St=s0exp⁡((μ−σ22)t+σWt).S_t = s_0 \exp\Bigl(\bigl(\mu - \tfrac{\sigma^2}{2}\bigr) t + \sigma W_t\Bigr).

Remarks

By Itô's lemma, SS is the unique strong solution of dSt=μSt dt+σSt dWtdS_t = \mu S_t \, dt + \sigma S_t \, dW_t with S0=s0S_0 = s_0. Check: with f(t,x)=s0exp⁡((μ−σ2/2)t+σx)f(t, x) = s_0 \exp((\mu - \sigma^2/2) t + \sigma x), Itô's lemma gives dSt=(μ−σ2/2)St dt+σSt dWt+12σ2St dtdS_t = (\mu - \sigma^2/2) S_t \, dt + \sigma S_t \, dW_t + \tfrac{1}{2} \sigma^2 S_t \, dt, which simplifies to the equation above. The arithmetic process s0+μt+σWts_0 + \mu t + \sigma W_t is not a geometric Brownian motion: it takes negative values with positive probability, while St>0S_t > 0 always. For each tt, log⁡St\log S_t is normal with mean log⁡s0+(μ−σ2/2)t\log s_0 + (\mu - \sigma^2/2) t and variance σ2t\sigma^2 t, so StS_t is log-normal. Its mean is E[St]=s0eμtE[S_t] = s_0 e^{\mu t}, and for μ=0\mu = 0 the process is a martingale.
